The financial markets in Indonesia are facing intense pressure as trading begins today (Monday), following a warning from the global market index provider "MSCI" about the possibility of downgrading the Indonesian market from emerging market status to standalone market status, raising concerns about the exit of foreign investments worth billions of dollars.
The main index of the Jakarta Stock Exchange fell by 11.6% in trading last Friday, marking its largest daily loss in nearly three decades, bringing its losses since the beginning of this year to 40%, amid declining investor confidence and increasing fears about the future of the financial market in the largest economy in Southeast Asia.
Concerns Over the Exit of Billions of Dollars
MSCI warned that ongoing issues related to stock ownership transparency and trading practices could lead to Indonesia being reclassified as a standalone market instead of an emerging market. This classification means that Indonesian stocks could be excluded from global investment indices that international funds rely on for distributing their investments, which could prompt those funds to sell their holdings of local stocks. Goldman Sachs estimated that complete exclusion from the MSCI indices could lead to an outflow of about $5.6 billion from investments linked to those indices, while active investment funds tracking these indices hold Indonesian assets worth over $8 billion, which could also be affected by the decision.
Foreign Investors Withdraw $4.88 Billion
Market data revealed that foreign investors sold Indonesian stocks with a net value of $4.88 billion since the beginning of the year, a trend that could lead to the largest annual wave of foreign investment exits from the stock exchange in at least 16 years. The pressure extended to the local currency, as the Indonesian rupiah fell to around 18,000 rupiah against the dollar, nearing its record low of 18,190 rupiah, which was recorded last June. Investors fear that the repercussions of the crisis could spill over into the local bond market, potentially leading to higher financing costs and tightening financial conditions in the country.
Authorities Move to Contain the Crisis
The government of Indonesian President Prabowo Subianto faces increasing challenges to restore investor confidence, especially after the credit rating outlook for the country was downgraded to negative by Moody's and Fitch earlier this year. In an attempt to address the concerns, Indonesian regulatory authorities announced sanctions on parties linked to suspected trading violations in the stocks of three companies, along with measures to enhance disclosure of ownership structures and improve market transparency. However, MSCI believes that the announced reforms have not yet made sufficient progress to address the issues raised by investors.
Final Decision Expected in June 2027
Consultations regarding the reclassification of the Indonesian market are set to continue until April 30, 2027, with the organization expected to announce its final decision by the end of June of the same year. MSCI confirmed that it may reconsider the proposed downgrade if the Indonesian authorities provide clear evidence of improved market governance and trading transparency. The possibility of exclusion raises concerns about the declining ability of Indonesian companies to attract foreign capital at a time when the government is seeking to boost investments and support economic growth.
